Actually, I really like the idea too. :) Hmmm but it also reminds me of the CNR system... What I mean is, it sounds really cool but it depends how you implement it. I much prefer this idea to having merchants selling "keen crystal" and such, though.

IIRC, Seviss had a "Fiendish Forge" that could be used to upgrade weapons and add special qualities. You needed some items (such as 10 diamonds, for exemple) and lots of money. Perhaps you can salvage some of the codes from that...

There is already such a thing in one of Adam Miller's module. Either the Shadowlords or Dreamcatcher series, I can't remember exactly. It sets you back to level 1 and gives you back XP everytime you level, until you reach the number you had at the beginning... I used that device to replace one...
