The HUGE downside to this is that they can't produce non D&D d20 supplements. This is what caused to Kenzer Arms & Equipment Guide to be delayed or even cancelled. They simply can't put it out, at least not yet. If it was a matter of material crossing over between the two A&EG's, Kenzer should just remove the material from their book that's reprinted in WotC's, and go hog wild from there with their own stuff. I've still got a candle lit in the hopes that it'll come out...

Problem is that Kenzer's A&EG is named something like The Complete Arms and Equipment Guide. Can't claim to be "complete" if you're not going to include the WOTC stuff, too, right? ;)

And finally, is any of the above connected to their right to use 1e AD&D-based material for the Hackmaster system, including their upcoming Mystara sourcebook?

I don't think anyone has addressed this yet. It was all part of the same license agreement. They got the rights to use all 1e and 2e material, which is where Hackmaster came from. They also got rights to release Kalamar material (it has to be Kalamar related and no generic D&D supplements are allowed) under the official 3e Dungeons and Dragons line. When you consider that this was before the advent of the OGL/d20 license, it all makes a lot of sense as a big package deal.

Damn...they have some serious lawyer-fu. Remind me to call their law firm if I ever need advice. :)
