My First TPK

I would have them just make new characters, have them make up backgrounds as the previous characters relatives, either brother, sister, cousin, friend, them have them go in search of the fallen members and keep going.

If the players were enjoying themselves so far, though, I'd suggest not to let it end there. If they're where I think they are, it's close enough to the fire forest that a bit of 'indomitability' might have rubbed off on them, so they ended up just unconscious and stable. There are all sorts of ways to get the heroes back on their feet from that, depending on your style.

Make them lose something so they don't feel like failure has no consequences, but don't make it gear, since money is ultimately pointless. Perhaps the inquisitor wakes up a PC spellcaster and starts cutting off his fingers, or slashes off a piece of his tongue ("to make him easier to transport back to the heartlands"), before a patrol of Shahalesti warriors come to the rescue.

Or even more sinisterly, the heroes wake up, their gear still intact and present (except that the case has been taken), but each of them has a bloody sigil carved into his flesh over his heart. This mark lets the inquisitors easily scry on them with no save to resist allowed, and can only be removed with break enchantment or something similar. The heroes basically have been turned into spies, and though this should piss them off, it's not something that cripples their character, but rather is an inconvenience to be overcome.
