Occupying the same 5' square

How do you folks deal with PC's who want to occupy the same 5' square at the same time for purposes of attacking? At the moment I have it in my campaign that you can pass through a square occupied by a friendly character, but you cannot stay there and attack. The exception being if you were riding a horse for example. I might allow PC's to occupy the same square it if they did not attack, but that situation has not come up yet. Is this correct? A little clarification would be greatly appreciated

The rules don't really cover this situation, other than to say "don't do it".

If two PC's are in the same square and one of them attack someone, I treat the other PC as providing cover against that attack.

If both PC's are the same size, it's 1/2 cover (+4 AC).
If the attacking PC is a size category larger than the other PC, it's only 1/4 cover (+2 AC).
If the attacking PC is a size category smaller than the other PC, it's 3/4 cover (+7 AC).

They run the risk of hitting the other PC as if they were firing into melee. (i.e. miss by the amount of AC the covering PC provides, and you hit that PC instead, unless thier Dex bonus to AC causes you to miss, in which case it hits your original target.)
