Gary, it was interesting to see your comments on this page because I've recently been working on a program of just that sort. Of course you're correct that there's a lot of leeway for how the morale rules get instituted. Another key aspect is exactly what the assumed "formation inside a figure"...

The problem is how a very long stat block breaks up the flow of the text, to the point where I forget what was happening in the adventure to that point. It also takes up so much word count that it pushes out other unique non-mechanics material which develops the plot, theme, atmosphere...

I can't help but explicitly point out, to anyone that didn't already know it, that what Yair did is go to Unearthed Arcana's OGC Variant: "Complex Skill Checks", which institutes this same mechanic and works out all the math.

You only get an AOO if the enemy is in your threatened range. That means where the enemy is standing, per miniature position on the board (not limbs or weapons sticking out of that space). From the 3.5 FAQ, p. 29:
