A mistake is made which prompts one of the Observers to reach out to the Fringe Team to help make things right. Also, Walter meets one of his musical heroes.

It confused the heck out of me. Is Peter a father?

Not that we know of. But if you're referring to the line that the Observer said to Peter when they were running on the rooftops, that was perhaps more so refering to

Walter (as the father being referenced) just had to make a decision to let Peter go even though it would lead to (what Walter believed to be) Peter's death.

The premise of the episode was basically a test by the observer. Showing how Walter's actions were selfish in the past and caused ripple effects in other people's lives (like the musician's son died as a result).

And then to see if Walter, when presented with the choice, would be willing to let his son die in order to fix things (in this case, let Peter take the keys while Walter stays with the woman). Of course, it didn't lead to Peter's death, but the point was to see if Walter would make that decision even though he believed it would lead to Peter's death.

All this is a setup for what the two observers are planning for later in which Walter will (based on comments made) need to make that same hard decision of choosing to do something that would lead to Peter's death
