The Large creature does provoke an AoO (grapple step 1), but unless the Medium creature has a reach weapon, he can't take advantage of that opportunity.
So if the player of the Medium guy complains, tell him his weapon is... inadequate. Size isn't everything, but bigger is better in some situations.
It's good to be Large.
