If PCs are shrunken down to diminutive size, do encounters like dogs & cats need to be adjusted in any way (like stats)? If so, in what way?

A circumstance bonus to the EL of the challenge of +1, maybe +2, should do. At higher levels, not much of a problem, since the spellcaster can still make giants cats and dogs explode.

yup

your better off not adjusting the character's stats and just jack up the size (use dire animals to simulate the size change).

as for adventure hooks for a size diminutive creatures, watch the smurfs
