Basically, there is a community of 100-200 people of small size, and the party is looking for them, not knowing about the change. If that helps....

Don't mess with the PCs, and instead increase the size of everything else, so a housecat uses tiger stats, a dog is a dire wolf, a common ant is now a Medium giant ant, etc.

Each square on the battlefield now represents 6 inches (0.5 feet) instead of 5 feet.

That's not humiliating, since the PC is the same size. Killing a regular-sized PC with a gerbil? Now that's humiliating!

How do you plan on doing the actual shrinking without being too rail-roady? I've thought about doing something like this in the past but I couldn't figure out a great way that wouldn't make the players feel totally powerless against it.

I also wanted to avoid going to the "artifact-level" to accomplish this as well.
