After reading all relevant info AGAIN, you have won me over - to a degree. First off, what I find somewhat weird is that a 1st level spell trumps 2nd and 3rd level spells (blur, displacement, darkness and Invisibility). Off the top of my head I can't think of very many other instances like this in the game. So, at this point, what I agree with is that you can hide the light source (and in the case of FF, you hide the purple glow on you) but that you can't hide the light that is shed (the purple light that is given off). So, after looking up candle and how much light it sheds it says that it give off a 5' radius of shadowy light. That makes it 1 of 4 possible squares. As a medium creature, you only take up 1 of those squares. Therefore, while your opponent knows you are there, he is unsure of which square you are in if you make a successful Hide check and therefore could gain the benefits of a sneak attack. So, this leads me to believe that, yes you can hide, and that if other circumstances are right you can get the benefits of a sneak attack (or other class abilities that rely on you being hidden) even though your opponent knows where your approximate location is as he still does not know exactly where you are (which is similar in circumstances to locating the square of an invisible person).
