Death and Retirement

I wouldn't worry too much about lvl 1 characters coming back, what lvl 1 character is going to have 5,450gp (total cost to have a raise dead cast) anyway?

Another way to look at it, you just lost 5,450gp+ from being raised, if you lose a level, you have been pushed back some in both level and equipment, if you get rid of the level loss, the character is still going to be the higher level, but very poor for their level, which disturbs game balance somewhat. (not really game balance, but the ability of a DM to just look at the character's level and know something about how strong they are. If you are a "weak" lvl 3, then the DM is a bit more likely to overwhelm you)

What it really comes down to though is that some people are for and some people are against. I think the default in that case should be to go with the RAW. (I'm not just saying that because I agree with the RAW in this case, I promise.)

The other alternative is to give a flat -1000 for a dead level 1 character, which might let the character go to negative XP, potentially needing more than 1000 to get to level 2 :)
I don't mind relatively harsh penalties for characters who die at low levels, for two reasons. First, there's the whole "survival of the fittest" concept. If Living EnWorld is really character-driven, then that means that most NPC's don't live long enough to reach high level. Successful PCs who do reach high level shouldn't blanch at the prospect of needing a rez or two along the way. Second, it hurts a bunch more to lose (really lose, not just go through the rez thing) a high level character that a player has a lot of time and trouble invested in than a low level character. While this is offset by the relative ease at which a high level character can get a rez, I don't think it unfair that a player's committment to a low level character be tested. If you REALLY want to play that character, you're much more willing to deal with the relatively higher expense and hassle to get him to the temple. If not, it's a good opportunity to try something different.

I'm just worried about low level characters because at the moment, that's about all we have. And advancement is slow here, and making low level people start over on a fluke death sucks.

And hopefully we'll get this sorted out soon. The festival could get bloody soon ;)

So does Fang count as your blood sacrifice to the high priestess?
Huh, what blood sacrifice? (Shhhhh...don't tell them Lasair is really a Vampire priestess of the as-yet-unapproved God of Vampires!)
